My understanding (which may be incorrect) is that contacts for
services are separate to contacts for hosts (and therefore
hostgroups).  Is the group that is receiving notifications
specified in contact_groups for the service(s)?

I always use service templates for each logical grouping of
services, and specify the contact groups in the template.
This approach gives you most of the benefits of hostgroups.
