Host groups can most definitely be used in service definitions. My  
whole Nagios configuration revolves around them :)

The parameter you're looking for is "hostgroup_name". Unfortunately  
it is not mentioned in the basic documentation (Ethan?), but it is  
mentioned in the "Time saving tips" section.
